Understanding EMI (Equated Monthly Installment)
An Equated Monthly Installment (EMI) is a fixed payment amount made by a borrower to a lender at a specified date each calendar month. Equated monthly installments are used to pay off both interest and principal each month so that over a specified number of years, the loan is paid off in full.
How is EMI Calculated?
The mathematical formula for calculating EMIs is: EMI = [P x R x (1+R)^N]/[(1+R)^N-1]
- P stands for the Principal or loan amount. This is the original sum of money borrowed.
- R stands for the interest rate calculated on a monthly basis. (If the annual interest rate is 12%, then R = 12/(12 * 100) = 0.01).
- N is the number of monthly installments (the loan tenure in months).
For example, if you borrow ₹10,00,000 at an annual interest rate of 10.5% for a period of 10 years (120 months), the EMI formula will be applied to calculate a fixed monthly payment that precisely covers the interest accrued and gradually reduces the principal down to zero by the 120th month.
